iStar Financial’s (SFI) woes continued to mount this week after last week’s ominous pre-announcement warning. Fitch downgraded iStar’s debt ratings to BBB- and placed the Company on Ratings Watch Negative. iStar is now at the very bottom of the investment grade ranks, which is key to being able to issue unsecured debt into the marketplace. Unsecured debt is iStar’s primary form of financing and is significant to the Company’s overall capital management. Fitch cited concerns over the Company’s ratio of EBITDA to fixed charges and the increased in secured debt, despite iStar’s move to increase liquidity through asset sales. Shares of iStar plummeted further this week; the stock has shed nearly two-thirds of its value since mid-May.

Given their portfolio, how can/should this best be done?
Is it fair to say they will have to keep their nose to the grindstone day and night for the rest of the year?
It is something of a Catch-22. If iStar delevers by selling assets, it loses the opportunity for future earnings to improve the EBITDA to fixed charges ratio. I guess the best bet to thread the needle on maintaining an investment grade rating is to attempt to float another series of preferred stock. Frankily, I really don't see how iStar can accomplish both delevering and improving its EBITDA at the same time.

I think iStar can potentially maintain the dividend through the rest of 2008 based on the capital gains it has realized from recent asset sales. However, I think that iStar will have to reconsider its dividend for 2009 if market conditions don't improve (and I don't believe they will). I think iStar will likely cut the quarterly dividend in 2009 to $0.40 - $0.45/share -- it's hard to tell until iStar has some sort of normalized earnings results. iStar doesn't release taxable income, so that's also a challenge.
